What this means
- 401(k) contributions reduce federal and state income tax but not Social Security or Medicare. Health premiums and HSA contributions under a Section 125 plan reduce all three.
- Social Security tax stops once wages reach the annual wage base, currently $176,100.
How the paycheck calculation works
The gap between salary and net pay is wider than most people expect, and it is not all income tax. FICA takes 7.65% off the top regardless of bracket. Pre-tax deductions reduce taxable income but still leave your account. Post-tax deductions reduce your check without any tax benefit at all.
One subtlety worth knowing: 401(k) contributions escape income tax but not payroll tax, while Section 125 benefits — health premiums, HSA, FSA — escape both. That makes an HSA dollar the single most tax-efficient dollar available to most employees.
Frequently asked questions
Why is my first paycheck of the year smaller?
Social Security tax restarts every January. If you exceeded the wage base last year, your late-year checks were larger and January returns you to the full 6.2% deduction.
How do I change my withholding?
Submit a new Form W-4. The 2020 redesign removed allowances; you now enter dependents and other income directly, plus any extra per-paycheck amount in Step 4(c).
